After five strong months, in April, the MSCI AC World Index registered its first 5% fall since last October before recovering slightly at the end of the month. The first half of the month saw the US 10-year Treasury yield rise above 4.5% again, following the third successive monthly CPI print above 4.5% on an annualised basis. Expectations for US rate cuts have been pushed out towards the end of the year. The dollar strengthened further, with the yen remaining especially weak, briefly touching Y160:$1, but as noted last month, this was accompanied by strength in commodity prices, including copper and gold.
The fund outperformed during the month, as is typical when volatility picks up. We saw notable strength in our commodity-exposed names (Shell, Freeport, Cameco and Komatsu) as well as benefitting in relative terms from our lack of exposure to the weakness in the technology sector.
It remains our opinion that equity valuations at the index level have yet to respond to the seismic change in bond yields in the past couple of years. It is incredibly rare to see the earnings yield on the S&P 500 Index below the 10-year yield on US investment grade corporate debt, let alone the US 10-year government yield, as it is now. The recent rally in growth and cyclical sectors, especially in the US, has reduced the margin of safety in those parts of the market.
Although we retain some exposure to European and Japanese industrials, which continue to benefit from a renewed cycle of capital spending and infrastructure renewal, which we expect to be sustained, we see more value currently in sectors like healthcare and utilities, which have derated in recent quarters but stand to benefit from strong long term growth tailwinds including demographics and decarbonisation.
